When rsync runs and connects to a remote host a local rsync starts up and does the examination of the files on that side to build up your delta data (or whatever Andrew Tridgell calls it).  You only have to transfer the deltas across the network then.

I'm hazy on the details, as it's been a while since I read up on the details of how rsync works, but rsync.samba.org should have some good info.  Andrew Tridgell did his phD on the subject I guess, which is the basic of rsync.  So if you -really- want the details you could read his thesis I guess.
